answer by a student:
I agree that capital investment appraisal is a waste of time. Capital investment appraisal mainly uses estimates or projects to determine a projected return in the long-run. Therefore, it is difficult to generate accurate long-term project cash flows considering factors such as the impact and pace of technological change. It is waste of time since it appraises projects on a short-term financial basis which is considered inappropriate thus undervaluing the long-term benefits. Additionally, “capital investment appraisal is biased many benefits that may be derived from investments in new technology are difficult to quantify and, in most instances, they are ignored in the process of investment appraisal” (Ashford, Dyson, and Hodges, 1988, 637).
Moreover, I think that, payback is a valid method of investment appraisal despite its limitations such as ignoring the time value of money and return. “Payback appraises project worthiness by measuring the time that will be taken to recover the initial investment” (Bulaki, 2020). Payback effectively measures the investment risk of a project. For example, a project with the shortest payback period is considered less risky while a project with a longer payback period is considered riskier.
“A quicker payback period minimizes the risk of loss that may occur from possible changes in the market or economic changes in the prolonged period” (Baker, 2011). It is effective in appraising a project investment mostly when liquidity is a significant criterion to choose a project. It is also a simple way of evaluating the number of months or years a company may take to return the initial investments.
In your opinion, why is an investment more attractive to management if it has a shorter payback period?
